In most SMB acquisitions, goodwill is the biggest line item on the purchase price allocation. It's also the only asset that can disappear overnight if the wrong person leaves or the wrong customer doesn't renew.
What Goodwill Represents
When you buy a business for $1.2M whose tangible assets (equipment, inventory, vehicles) are worth $200K, you're paying $1M for something intangible. That $1M covers:
- The customer relationships and repeat business
- The brand name and reputation in the market
- The assembled workforce
- The proprietary systems, processes, and institutional knowledge
- The going-concern value — the business as an operating entity, not just its parts
Goodwill is the residual: purchase price minus the sum of all identifiable assets.
Personal vs. Enterprise Goodwill
A critical distinction in SMB deals:
Enterprise goodwill belongs to the business entity — relationships with the brand, the systems, the location, the team. This transfers with the sale.
Personal goodwill belongs to the individual owner — clients who stay because of the founder's personal relationship, reputation, or expertise. This does not transfer automatically, and in many states, it's taxed differently.
High personal goodwill is the same risk as owner-operator dependency. If most of the goodwill is personal, you're paying a premium for value that walks out with the seller.
Goodwill in SBA Financing
SBA lenders track the goodwill component of the purchase price carefully. For SBA 7(a) acquisition loans:
- Goodwill above $500K requires a third-party business valuation or QoE report
- High goodwill relative to tangible assets increases perceived risk — the loan is essentially unsecured by hard collateral
- Goodwill is amortized over 15 years for tax purposes after an asset sale (Section 197)
A $1.4M asset purchase: Equipment $90K, Vehicles $60K, Inventory $40K, Customer list $150K, Non-compete agreement $60K, Goodwill $1,000,000. The buyer amortizes the $1M goodwill over 15 years — about $66,700/year in tax deductions. On a $280K SDE business, that's a meaningful annual deduction.
